How many colors of Dykem Steel layout fluid are there?

I have only ever seen red and blue. The red is usually thinner or more transparent, but it's hard to see on dark surfaces. The blue, even though it's dark, is usually easy to see on any surface; though the blue builds up a little more in my experience.

Is dykem steel red layout fluid flammable when dry?

Technically, it is, but I've never had a situation where it "flashed" and caught on fire! Hope that helps!

Would this product grind off of metal on knives?

I use red dykem all the time it comes off easy You can grind it off sand it off or use mek it comes off easy.

Will this work to fill in recessed identification markings on hand tools

Though not created for that purpose, at all, it will fill-in recesses, BUT IT WILL EASILY BE WORN AWAY. If you're looking for a way to highlight marking recesses, a more practical product would be Colored Lacquer Sticks. You would rub it in, wipe away the excess, and gently warm it to flow. But even this will, in time will wear away. You could also, BAKE Colored Enamel into the marking recesses, as is done on some jewelry. This will hold up the best. I have used Lacquer Sticks and Enamel in my gunsmith biz. I hope this answers your question.
